The Rotation Finished the Job: Capital Left the Compute Trade and Bought Cash Flow
Market regime
The 10/22 session settled the question the last three tapes kept deferring. Breadth was almost even - 2,391 advancers to 2,213 decliners - yet the average stock fell -0.29% and average RSI slid back to 49.5 from 51.0. The reason is where the money sat: $590bn of daily dollar volume printed red against $316bn green, and 39 names turning over more than $1bn apiece lost 5%+. This was not a risk-off day. It was a de-grossing of one trade and a re-grossing of another, executed in the same session.
Mega forces
1. The AI complex is being repriced on financing, not demand. Semis (-6.0% SMH), memory (MU -6.3%, SNDK -8.5%), semicap (-10.4% industry average) and photonics all fell together, while IGV was flat. Software holding while silicon breaks is the signature of a capex-financing scare, not an end-demand scare - consistent with Meta's credit gauge at highs, the AI-capex headlines and the Neocloud/Memory ETFs down 26-36% in a month. Hardware is the collateral for the AI buildout; when the funding question is raised, collateral gets marked first.
2. Energy input costs are winning the margin fight. WTI +135% y/y, XLE +61%, tanker rates +21% in a month. The producers still work (XLE +8.3% 1M) but the consumers of energy broke: aluminum -10.5%, oil services -6.6%, copper miners -7.1%. Rising input costs are now a margin story for every industrial middleman.
3. Defensive cash flow got a bid - with duration. XLP +3.3% on 2.1x volume to a fresh 52-week high, XLV +1.3%, TLT +1.9%. Staples beating tech by 650bp in one session with the 10-year easing to 4.63% is a late-cycle quality rotation, not a panic.
What's working
Health Care (+5.3% 1M; providers and CROs +11-14%), Staples, Insurance Brokers (+14%), Enterprise Cloud (+11%), and banks/regionals (KRE +2.5%, EGBN's big provision release). Small-cap consumer cyclicals actually led the tape - POOL +14.4%, KSS +11.8%, with RH, MHK, LEN and WHR all up 8%+ while their own sector ETFs were red: the homebuilder/consumer repair trade is bottoming. Brazil (EWZ +12%) remains the best non-US expression of the commodity and rate-cut trade.
Avoid: gold and silver miners (GDXJ -6.7% on 10/22, silver -13.9% 1M), solar, fuel cells, crypto equities (WGMI -40%), and anything whose thesis is "AI infrastructure volume" without AI infrastructure cash flow.
Strategy
Stop treating AI as one position. Split it: keep software and adopters where monetization is near-term, and stand aside from second-derivative hardware (memory, semicap, optics) until credit spreads and the Neocloud complex stabilise. Use the semiconductor drawdown as a funding source for the two things actually bidding - defensive cash flow with pricing power (staples, med-tech, providers) and rate-sensitive small caps beating their own sector ETFs. Watch the VIX at 14.6: broad complacency plus single-stock volatility of this magnitude is how rotation, not crash, expresses itself.
